I don't recommend installing windows on a USB 3.0 external hdd (USB 2.0 should not even be considered as it is too slow for this purpose) because you are severely limiting the hdd transfer speeds (SATAIII and even SATAII is faster compared with USB 3.0 - even if a hdd cannot fully saturate SATAIII bandwidth). Also, installing windows on an external hdd is a more difficult process, although it can be done:

I recommend a 1TB internal hdd, specifically WD10EZEX:

Assuming Windows, yes, you need an internal drive to run the OS.

You may also want to look in an ssd for the OS and program (I recommend a 250gb one minimum, e.g. Samsung 850 Evo) as that will definitely improve the experience even on an older system.

There is also the possibility to get a SSHD (hdd+ ssd cache) which will be the best in terms of price/performance:

You can use an eSATA interface to install Windows on an external drive. As far as the MB is concerned, the drive will act like an internal drive (no additional steps needed). However, there will be extra latency introduced by the bridge card in external enclosures.

Don't even consider installing Windows on an external drive, not even where the interface supports it. It will take literally ages to load every time & will run like a lame dog, and that goes for all the applications you install on it too.

Your only practical option is to replace existing internal hard drive - - replace it with an SSD if you can afford one with a reasonable capacity.
