Does my screen resolution affect my video quality?

Been searching but can't seem to find the answer.

I got a 1080P TV and its hooked up to a decent rig, (able to play 1080p games/video).
Since the TV stands on quite a distance I cant really read the words when I set my screen resolution in windows to 1920x1080, so I set it to 1024x786 making everything a bit bigger and easier to read.

My question is: when my screen resolution is in 1024x786 but I am playing a 1080p video, is it displayed in 786 or 1080p?

If your monitor is 1024x768, then everything runs at that resolution. So you will waste bandwidth downloading 1080 videos.

Instead of lowering the resolution (and running the TV at non-standard resolution), have you tried scalling the display driver to 125%? This will produce much better graphics and it will run the TV at the optimal reslution.

Solution
So, even tho the tv is 1080p it will run 1080p video in the resolution i set the desktop resolution in?

Ehrm, how does one scale the display driver to 125%? I am using the intergrated graphics (intel hd graphics 4600) but I got a 650 laying around which I am too lazy to put in, would that help out or am I talking utter crap right now?
