I have noticed that when I setup my LAN at home, (two computers connected
with crossover cable) On my computer which has service pack 2, when I click
the status there doesn't appear to be much data transfer. I can access the
other computer which has service pack 1, and transfer files easily. The
network works fine but there is a little exclamation mark over the network
symbol on the taskbar. it says poor network connectivity. Could this have
anything to do with the mismatch in service packs?

Usually the exclamation point on the network icon is due to either a faulty
network card driver or hardware. Try updating your network card's driver,
then if that doesn't work, try swapping in a known-good network card.
